Shareholders Agreement

The Shareholders Agreement (SHA) is the single most important document a startup signs after the Founders Agreement. It is the instrument that converts the term sheet into binding rights and obligations between the founders, the existing shareholders, the new investor, and the company itself. Drafted well, it survives every subsequent round, every board change, and every governance dispute. Drafted poorly, it locks in concessions that punish the founders for a decade and re-emerge as red flags at every later round.

By 2026, the bar for SHA quality in the Indian market has only sharpened. Top-tier investor counsel runs a tight pre-DD scrub before they even write a cheque, and what they look for is no longer mysterious: reverse vesting on founders, a clean cap table reconciled to ROC and FC-GPR, reserved matters that protect minority investors without paralysing operations, anti-dilution that matches the term sheet, ROFR / ROFO / pre-emption that work mechanically, tag-along and drag-along that do not contradict each other, a 1x non-participating liquidation preference (now the market norm), and an exit waterfall that survives an IPO, M&A or secondary. Anything outside this template needs to be justified in writing.

What an Investor-Grade SHA Actually Locks Down

• Equity, Vesting & ESOP Pool:: Founder reverse vesting (4-year / 1-year cliff), ESOP pool sizing (10–15%), pre-money pool dilution mechanics, accelerated vesting on change-of-control or constructive dismissal.

• Reserved Matters & Affirmative Voting:: Decisions requiring unanimous consent, investor consent, or specific board approval — drafted to avoid 50-50 deadlock, protect minority investors, and keep day-to-day operations workable. Tracks the AOA, with a corresponding amendment under Section 14 of the Companies Act 2013 filed via MGT-14.

• Anti-Dilution Protection:: Broad-based weighted average is the 2026 norm; full ratchet is rare and usually a red flag. The drafting must convert the term-sheet promise into actual conversion-price math, not vague language an arbitrator will struggle to enforce.

• Pre-Emption, ROFR & ROFO:: Investor right to participate pro-rata in future issuances; right of first refusal on transfers by founders or other shareholders; right of first offer where the seller wants speed without losing protection.

• Tag-Along & Drag-Along:: Tag protects minority shareholders so a founder cannot sell down without offering them the same exit; drag enables a majority to compel sale to a strategic acquirer at a defined trigger, with carve-outs for ESOP holders and minimum return floors.

• Liquidation Preference & Exit Waterfall:: 1x non-participating preference is the current market norm; participating with a cap is occasionally seen in mid-tier deals; full participation is increasingly rare. Waterfall walks through liquidation preference, then pro rata to common, with carve-outs and ESOP treatment defined.

• Board Composition & Information Rights:: Founder seats, investor seats, observer rights, independent directors, board committees, quorum, decision protocols. MIS, audited and management accounts, audit firm selection, inspection rights — all locked down.

• Exit Mechanics:: IPO triggers and lock-in, M&A, secondary, buyback under Section 68 Companies Act 2013, redemption rights with defined IRR, put / call options where applicable.

• FEMA / FDI Compliance for Foreign Investors:: FC-GPR within 30 days of allotment, FLA annual return, RBI-prescribed pricing, Press Note 3 declaration where applicable, downstream investment compliance.

Why Templates Fail at Series A DD

Boilerplate SHA without reverse vesting, generic anti-dilution wording that gives investors more than the term sheet promised, ESOP pool not created via PAS-3, FC-GPR not filed within 30 days, AOA never amended to reflect SHA terms — each is fixable when it happens, each is a re-priced round when surfaced at DD.
