The proprietorship-to-Pvt-Ltd conversion is one of the most common upgrade journeys in Indian small business. The proprietorship that was right at โน20-50 lakh turnover becomes structurally inadequate at โน2-5 crore โ vendor onboarding portals reject it, banks won't extend term loans without corporate structure, customers demand GSTIN of a private company, ESOPs become impossible, family succession is messy, and unlimited personal liability is a real solvency risk. The Pvt Ltd structure is designed for this stage: limited liability, separate legal personality, perpetual succession, ESOP capability, fundraising readiness, and credible governance.
Strictly speaking, there is no statutory 'conversion' of a proprietorship to a Pvt Ltd โ because a proprietorship is not a legal entity separate from the proprietor. Instead, the mechanics are: (a) incorporate a fresh Pvt Ltd via SPICe+ on the MCA21 V3 portal, with the proprietor as one of the founding shareholders; (b) execute a Business Transfer Agreement (BTA) / Slump Sale agreement transferring all assets and liabilities of the proprietorship to the Pvt Ltd; (c) structure the consideration purely as shares of the Pvt Ltd to satisfy Section 47(xiv) of the Income Tax Act 1961 for tax-neutral conversion; (d) migrate GST, bank, contracts, employees, licences and assets to the new Pvt Ltd's PAN. The proprietorship's PAN belongs to the individual proprietor and cannot be transferred โ the new Pvt Ltd gets a fresh PAN.

Capital gains on transfer of assets from proprietorship to Pvt Ltd are exempt under Section 47(xiv) only if: (a) all assets and liabilities of the proprietorship immediately before succession become assets and liabilities of the company; (b) the sole proprietor's shareholding in the company is not less than 50% of the total voting power and continues for a period of 5 years from the date of succession; (c) the sole proprietor receives consideration only in the form of allotment of shares of the company โ no cash, no other consideration. Failure to meet any condition triggers reverse charge of capital gains under Section 47A in the year of breach. The 5-year shareholding lock-in is the most commonly broken condition โ typically when an external investor comes in early and dilutes the proprietor below 50%.
Conversion done as a fresh incorporation without the BTA โ assets are not legally transferred and remain in the proprietor's personal name; ITC lapses because GST timing wasn't sequenced; supplier contracts continue with the proprietorship and create a parallel two-entity mess; Section 47(xiv) conditions are missed because consideration was paid partly in cash; 5-year shareholding lock-in is broken when an investor comes in too early. We sequence all of these so the conversion is clean from day one.
